How do you guys handle breeding in stories, if you do at all? Do you confine yourself to gameplay rules? Does Ditto play a role? What about multiple legendaries? What happens when two pokemon that aren't in the same egg groups want to mate? The pokemon I'm thinking of is in water1/monster egg groups and the other is in flying.

Well, I haven't directly used breeding yet, but I have thought about it. At least one wild pokémon has appeared with a move that it would only know through breeding - I reasoned that if both species are likely to live close to one another, then it's possible that they'd interbreed in the wild. You already know that I cheerfully ignore the "one of a kind" thing when dealing with legendaries. In the words of Granny Weatherwax "One of anything's no damn use."

In terms of mating pokémon, then I guess it depends on how you want to portray them. Egg groups could be seen as the methods by which pokémon can breed, rather than mate. If the match makes some sort of logical sense then I say damn the game rules - breeding in the games has more to do with mechanics than common sense, as the Hot Skitty meme readily attests to. And if in your version of the pokémon world pokémon are quite intelligent in their own right, then it's much more likely and believable that they'd treat mating as something more than a mere biological urge

Well fo my case I decided to make it a bit less complex XD basically Pokemon can breed with any otherPokemon but their childre will only inherit attacks from those that fall into the egg group, I haven't really figured out a way to explain how this works quite well yet though.

I try to avoid the issue of breeding if I can. If it must be mentioned, characters will reference the in-game breeding rules, but ne'er will they prove whether that's how it actually works.
